Sonic the Hedgehog.
And before you think im crazy, i mean this one
This game is the definition of taken out too early, sega even said they cut development time by a year. Its just full with so many glitches it makes the game fall into the bad realm. There are also a few design choices that could have made the game much better (scrapped shadows vechile) but i felt this was really Sonic Adventure 3.
Graphically its mixed. Some stages looked outstanding like the ancient ruins (remember im speaking from 2006) whilst some areas looked early Dreamcast level.
The music was probably the best aspect of the game and has me listening to it from time to time. Im really suprised that such a bad game could have a great soundtrack. I think Sega wanted to get everything up to that level (gameplay, graphics, stability) but just couldnt because of time. Here are some of my favourites:

The games worth the soundtrack alone for the price it is now. go buy!
Prototype for me. The story could have been alot better. And the game became way too repetitive quickly.Have you ever played a game that was bad (even if you enjoyed it) but had a lot of potential? I mean, we all have played at least one game that most consider bad that we enjoy. Even though you enjoyed it, you knew most people thought it was bad and understand why it got low review scores. Still, you can see a lot of potentail in the game if only a few things were changed or polished up. Games that are great ideas, but needed a better execution.
One that came up recently was Too Human. A lot of people are saying they enjoyed the game and that a sequel would be great with some polish. Red Steel 2 feels like that as well. The game practically created a new genre, but it just feels unfinished. I also felt that a FPS control set-up wasn't the best choice.
What are some bad games with potential to be great?

I agree dude, even though I loved it, things could be vastly improved.
Felt too much like Oblivion, which is a bad thing. They are both great games, but they have a certain quality which i dislike.
I don't get the votes for Turning Point: Fall of Liberty. Everything about that game screamed generic to me. If we go for the B - A rated shooter selection I woud; say Timeshift, like some other people mentioned.
Lair would be my game of choice though. There are no good Dragon games around (Spyro doesn't count) so a well executed one could be awesome.
Mirror's Edge. It needs more overall polish.
Personally I would say up the pace throughout the whole game, no platforming only parts where you have all the time in the world, but instead just running away from agents like the matrix along with some stealthy-ish missions like those present in the game. No guns, just melee if needed.
The one that comes to mind right now is Prototype.
Amazingly fun game & potentially great ruined by bad grahpics, horrid storyline, and clunky gameplay, abysmal animation, horrible voice work, bad enemy AI, nonsensical dialogue, unorganized pace and didn't feel next gen at all. The character's powers are limitless and could have been experimented with certain unqiue aspects/elements to help build up the flawed gameplay and the "I want my bloody revenge"type ofstory that has been used too many times and was performed badly in the game. Could have been one of the best sandbox games out there, but only the in-game cutscenes represented a fraction of what the game could have been.
Even more sad is that there are no plans a second part on the horizon.

too human comes to mind, the first made some bad design choices and a second too human could end up being a pretty good game if they fixed some of the problems
I never thought it was a bad game, but Alone in the Dark is the first game that I can think of.
If they'd fixed the controls and removed the huge fetch quest at the end of the game, I think it would've been a hands-down better game than Alan Wake, and one of the best survival horror games of the gen.
