Sheep only spawn into the game as one of six colors (White 81.836%) (Light Grey, Grey, and Black 5%) (Brown 3%) (Pink 0.164%). Any sheep can be dyed any color using the left trigger with a dye in hand. Dyed sheep can and will de-spawn if you move too far away from them. Dyed sheep that are hit drop 1-3 pieces of dyed wool, but will not regrow wool even if they eat grass. Dyeing a sheep and hitting it is better than using the dye to change one block of white wool through crafting. With the update coming out sometime in July, Shears will be a new tool added to the game. Shears can be used to shear wool from sheep (1-4 pieces) as well as to quickly trim leaves from trees. Leaf blocks mined in this manner will yield the leaf block itself allowing you to store it or place it wherever you like regardless of whether there is a wood block adjacent to it or not. This also applies to tall grass (and vines once the Jungle biome is eventually added). I would like to assume that with the addition of Shears it means that sheep will now regrow their wool and colored wool can be farmed...
