So Serena is the true heir to the throne of the kingdom, and the House of Valgar is a puppet monarchy instituted by Kanon. That makes enough sense, but what's the timeline behind this? Kanon refers to Serena's mother as a Queen, which implies that it was recent, but right there Valgar says that his family has ruled since ancient times.
So... which is it?

Valgar does say that, but notice that he also says immediately after "Father would have spoken of it, were House Valgar not the first to sit the throne!"
As we know, from a ton of paths, King Valgar is actually the leader of the Earthblood in disguise. Who herself has fooled Kanon into believing that he's a puppet master, when in fact she just chose to be close to her biggest threat, monitoring Kanon's activies while bidding time to recover strength, then being able to take revenge against Kanon and the sky beings.
Now, how it all started is never fully explained, so it's left up for interpretation. My take is that there was, at some point, an actual house of nobles called House Valgar, and Kanon promised its leader the kingdom as a figurehead ruler. He accepted, and would later get killed and impersonated by Xenovia, unbeknownst to Kanon.
That will probably leave you with the questions: 'but if the true royal family was replaced, how come no one did something about it?' And I'll say that whoever did try to do something about it was probably swiftly eliminated by Kanon. The other question that may come up in your mind is 'how come no one seems to know?' And I'll remind you that the people seem to know. The Resistance's words show us the people know they're impostors. Heck, even Zur knows that Valgar isn't actually of royal blood. Valgar and Lucia seem to be the only ones who don't know, being lied to ever since birth.

Thanks a lot! It was just pretty weird. I figured Zur and the like would know since they're Kanon's allies, and the Resistance would find out through spying and the such. I don't think it's everyday knowledge though, since the party reacts with total surprise when Randy's master tells them that the king is a fraud. (And that guy always gets me; magic is implied to be a fairly recent innovation, no more than a few decades old, so what's up with this guy? My theory is that he's another immortal wizard like Kanon, but that's just me.)
My personal theory is that when Kanon killed the royal family, he replaced the King with his puppet ruler (who was subsequently replaced with Xenovia/ was Xenovia all along, although I'm inclined to believe the former since that would make Valgar and Lucia Earthblood, which I don't think works, and Kanon seems genuinely surprised when the King turns on him in some of the routes), meanwhile, the Queen escaped and gave birth to Serena, while Valgar and Lucia were born under the pretense that they were royal blood. In fact, Valgar could be Serena's actual last name, and she simply chose a different one when she enlisted in the Red Order.This allows for everyone to believe that the King is legitimate, save for those actually involved and those who learn the truth.
I like how GH has a pretty thin plot, but it's still really entertaining watching everything play out.

I like how GH has a pretty thin plot, but it's still really entertaining watching everything play out.
Agreed. I like how next to nothing is black or white, even the path the heroes' themselves took is questioned by Serena in the Super Zur ending. And it's cool how complete the whole experience feels after you've gone through all the paths. Say, if you go for Golden Silver as a final boss, Lucia will tell you her brother went to fight his own battle. When you play stage 28 instead, you get to see what she was speaking of. I love that.
It's not the reason I play the game for (because, honestly, with this sweet gameplay I'd be ok with the story being completely useless, and I'd still rate it my fave game ever), but I do feel like it's a strong point in the game. It reminds me of one of those "create your own adventure" books, in the sense that it's not predetermined, and the player decides how it acts out.

What I like about the story is that the more you stray from the basic rebellion plot, the harder the levels get, so you need to work for your answers.
